The Fed Just Held An Emergency Meeting To Discuss Capital Markets

As we reported on Friday morning, in a surprise announcement the Fed revealed under its “Government in the Sunshine” protocol that it would hold a closed meeting under expedited procedures in which it would review the “advance and discount rates to be charged by Federal Reserve Banks.” The last time such a meeting took place was less than a month before the Fed hiked rates for the first time in years.

What took place during the meeting will remain a mystery, however what made it particularly interesting is that just hours later it was followed by another impromptu closed-door session, this time between president Obama and Janet Yellen.

What information was exchanged during the follow up meeting is also a secret, although the White House was kind enough to release the following statement:

“The President and Chair Yellen met this afternoon in the Oval Office as part of an ongoing dialogue on the state of the economy. They discussed both the near and long-term growth outlook, the state of the labor market, inequality, and potential risks to the economy, both in the United States and globally. They also discussed the significant progress that has been made through the continued implementation of Wall Street Reform to strengthen our financial system and protect consumers.”

We also will never know if there is any coincidence between these two meeting and the fact that just after they took place, the S&P went from red on the year to fresh 2016 highs in under two days.

We do know, however, that it is a very busy week for unexpected, emergency meeting for the Fed, because according to the Fed’s board meeting website, today at 3pm the Fed held yet another previously unscheduled “meeting under expedited procedures”, only instead of discussing rates this time, the Fed talked about institutions, infrastructure and financial markets.

Don’t expect the Fed to disclose what was said during this meeting either, although keep an eye on stocks: they may be the only tell one needs.

Ask people which is the most important structure that keeps the US capital markets humming day after day, and most will likely erroneously say the New York Stock Exchange, which however over the past decade has transformed from its historic role into nothing more than a TV studio for financial cable networks. Some might be closer to the truth and say that the most important building is the true New York Stock Exchange located in Mahwah, New Jersey however that also is not true as the NYSE now accounts for just a small fraction of total traded volume.

No, the real answer of what the most important building if for US capital markets, and not just stocks, but all assets classes, as under its roof on a daily basis electronic trades representing many trillions of dollars’ worth of equities, derivatives, currencies, and fixed-income take place, is the Equinix NY4 data center, located at 755 Secaucus Road, in Secaucus, NJ 07094.

This, as Bloomberg puts it in its fascinating profile of this particular structure, “is where Wall Street actually transacts.”

Behold what the new trading floor looks like: This view from a catwalk shows some of the miles of fiber-optic cable that connect to machines below.

The first thing that any entrant in this giant, semi-refrigerated warehouse containing millions of servers will notice is that there are virtually no humans to be seen anywhere. Yes: the Equinix’s NY4 data center hosts 49 exchanges (among the customers that pay to use this Secaucus location) and it is all just servers and fiberoptic interconnections either between them, or to the outside world.

This is how Bloomberg introduces this new nerve centre of virtually every capital markets in the US: “six miles northwest of the New York Stock Exchange as the microwave flies, across the Hudson River and within earshot of Interstate 95, is a building with no name. Only three numbers mark its address, and, like much of its surroundings, it’s nondescript, encircled by windblown trash and lonely semitrailers waiting to be hauled away somewhere. It’s a part of New Jersey that’s, well, ugly.”

That’s not a coincidence: the building wants to attract as little attention to itself as possible because it happens to be the most critical node in the U.S. financial system. “The 49 different exchanges that lease space at this data center sent a record 9.6 million messages per second through its fiber-optic cables in February. Every day, electronic trades representing trillions of dollars’ worth of equities, derivatives, currencies, and fixed-income assets pass under this roof. This is NY4.”

NY4 is just one of the core assets, or “crown jewels” of Equinix, the $22.7 billion company that’s quietly grown into the world’s largest owner of interconnected data centers, which really is a fancy name for warehouses.

After three decades of epic deficit spending and three years of extraordinary money creation, Japan’s economy is enjoying a rollicking inflationary boom. Just kidding. Exactly the opposite is happening:

Japan households’ inflation expectations hit three-year low – BOJ

(Reuters) – Japanese households’ sentiment worsened in the three months to March and their expectations of inflation fell to levels before the Bank of Japan deployed its massive asset-buying programme three years ago, a central bank survey showed.

The survey’s bleaker outlook keeps alive expectations of additional monetary stimulus even as BOJ Governor Haruhiko Kuroda maintained his optimism that the world’s third-largest economy was recovering moderately.

Kuroda, however, warned that he was closely watching how a recent surge in the yen and slumping Tokyo stock prices could affect the outlook.

“Global financial markets remain unstable as investors are becoming increasingly risk averse due to uncertainty over the outlook of emerging and resource-exporting economies,” Kuroda said in a speech at an annual meeting of trust banks on Monday.

“The BOJ won’t hesitate to take additional easing steps if needed to achieve its inflation target,” he said.

The BOJ’s quarterly survey on people’s livelihood showed the ratio of households who expect prices to rise a year from now stood at 75.7 percent in March, down from 77.6 percent in December and the lowest level since March 2013.

A separate index measuring households’ confidence about the economy stood at minus 22.5 in March, worsening from minus 17.3 in December to the lowest level since March 2015.

The gloomy outcome underscores the dilemma the BOJ faces as it battles mounting external headwinds for the economy with its dwindling policy tool-kit.

The BOJ’s adoption of a massive asset-buying programme, dubbed “quantitative and qualitative easing,” in April 2013 was intended to spur public expectations that prices will rise, and in turn, encouraging households and firms to spend.

That has failed to materialise, forcing the central bank to add negative interest rates to QQE in January in a fresh attempt to accelerate inflation towards its ambitious 2 percent target.

The move has failed to arrest a worrying spike in the yen or boost business confidence. Japan’s economy contracted in October-December last year and analysts expect it to post only feeble growth, if any, in January-March. Inflation has also ground to a halt, keeping the BOJ under pressure to ease again in coming months.

A separate poll by private think tank Japan Center for Economic Research, among the most comprehensive surveys conducted on Japanese analysts, showed 39 of the 44 analysts surveyed projecting that the next BOJ move would be further monetary easing.

But Japan is a unique case; easy money is generating excellent growth and rising inflation pretty much everywhere else. Just kidding again.

The stock market is still viewed as if it were a discounting mechanism, a system where information is processed and priced to deliver insight about the fundamental state of liquidity, markets, and the economy. That view has always been debatable, but never more so than the whole of this century so far. What were share prices suggesting, fundamentally, in March 2000? Or October 2007? Market efficiency proponents can only suggest that the “information” flowing into stock prices changed, as if there weren’t any warnings in the years leading up to those peaks.

You can make the same argument against stocks on the way up. In the US, starting just after QE3 and just before QE4, US stocks went on a rampage in anticipation of a full recovery drawn closer by the determined efforts of Ben Bernanke. It wasn’t the case that the recovery was then at hand; far from it, since throughout 2012 there were more hints of recession than anything else. Instead, stocks were predicting that QE would work even though they ignored that it was third and fourth iterations that apparently suggested it. This is a universal question about not just stocks but monetarism and the financialism that has taken hold of what used to be free markets (where discounting was most likely).

On September 25, 2013, Japan’s Prime Minister Shinzo Abe delivered a speech to the floor of the NYSE. He began by citing the Hollywood movie Wall Street, inducing several cringe-worthy passages that were intended to show how Japan had just faded over time.

In the original film in 1987, the words “Nikkei Index” appear. Japanese businessmen also take the screen and the film reminds us of the era in which the Japanese economy was regarded as a juggernaut.

However, in the 2010 sequel, the investors that appear are Chinese and it is not Wall Street but London where Gordon [Gekko] amasses his wealth. Japan is conspicuous only in its absence.

The only real significance of Abe’s statement is the reference to a shift into London (eurodollars) but that is another story. Abe’s point was to emphasize the introduction of QQE (and the other two “arrows”) having been effected only months before. He was on his own version of a Wall Street road show to get the world’s “markets” to buy in to his vision.

It is certainly true that after the bursting of its bubble, from the 1990’s Japan was mired in almost 20 years of deflation and the economy was sluggish. But today, I have come to tell you that Japan will once again be a country where there is money to be made, and that just as Gordon Gekko made a comeback in the financial world after 23 years of absence, so too can we now say that “Japan is back.”
